The Real Question: Return on Time, Not Just Return on Capital

When people compare buying a rental to buying a REIT, they often stop at “my property yields 8%, REIT yields 4%.” That’s incomplete. You’re trading:

  • Capital (your down payment or stock purchase)
  • Time (searching, managing, bookkeeping, problem solving)
  • Risk (vacancies, leverage risk, tenant issues, market cycles)
  • Control (you vs. a professional manager and a board)

A realistic decision framework:

What is my after-tax expected return?

How many hours per year does this strategy require?

How much volatility or illiquidity can I tolerate?

4. How concentrated is my risk (one property vs. a diversified REIT)?

Let’s put numbers to all of this.


Direct Rental Example: When the Numbers Actually Pencil Out

Assume you are evaluating a small single-family rental.

Purchase assumptions:

  • Purchase price: $300,000
  • Location: stable, mid-tier U.S. market (not a hot coastal city, not a distressed town)
  • Down payment: 25% = $75,000
  • Loan: $225,000, 30-year fixed
  • Interest rate: 6.5%
  • Closing costs: $7,500 (about 2.5%)
  • Total cash in: $82,500

Mortgage payment (principal + interest)

Using a standard mortgage calculator:

  • 30-year, 6.5% on $225,000 → monthly P&I ≈ $1,422

Operating assumptions:

  • Monthly market rent: $2,200
  • Property tax: $3,600/year → $300/month
  • Insurance: $1,200/year → $100/month
  • Maintenance reserve: 10% of rent → $220/month
  • Property management: 8% of rent → $176/month
  • Vacancy/credit loss: 5% of rent → $110/month
  • HOA: none

Monthly operating cash flow (before tax):

  • Gross rent: $2,200
  • Subtract operating costs (excluding mortgage):

  • Taxes: -$300
  • Insurance: -$100
  • Maintenance reserve: -$220
  • Management: -$176
  • Vacancy reserve: -$110

Total operating costs (non-debt): -$906

Net Operating Income (NOI):

  • NOI = $2,200 - $906 = $1,294/month
  • Annual NOI = $1,294 × 12 = $15,528

Cap rate:

  • Cap rate = NOI / Purchase price = $15,528 / $300,000 ≈ 5.2%

Cash flow after financing:

  • NOI: $1,294
  • Mortgage P&I: -$1,422
  • Monthly cash flow: -$128 (negative)
  • Annual cash flow: -$128 × 12 = -$1,536

On a cash basis, this deal loses money each year even before tax. This is very common in today’s rate environment for reasonably priced properties in decent locations.

But what about principal paydown and appreciation?

  • Year-one principal reduction on a $225,000, 6.5% loan ≈ $3,000–$3,200
  • Assume long-term appreciation: 3% per year
  • 3% × $300,000 = $9,000 “paper gain” in year 1

Approximate total economic benefit in year 1 (ignoring taxes):

  • Cash flow: -$1,536
  • Principal paydown: +$3,100
  • Appreciation: +$9,000
  • Total: ≈ +$10,564

Return on initial cash $82,500:

  • $10,564 / $82,500 ≈ 12.8% total return (before tax)

But note the mix:

  • Negative cash return: -1.9%
  • Positive equity growth: ~14.7%

You are subsidizing the property now in exchange for leveraged equity growth.

For some investors, this is acceptable. For others (especially if they need income, not growth), it isn’t.


When the Same Deal Does Not Pencil Out

Change a few variables and this becomes unattractive.

Scenario B: Higher price, flat rent

  • Purchase price: $340,000 (market moved up, rent didn’t)
  • Rent: still $2,200
  • Same operating costs (they may actually be slightly higher, but we’ll keep them constant for simplicity)

Now:

  • NOI: still $1,294/month = $15,528/year
  • Cap rate = $15,528 / $340,000 ≈ 4.6%
  • Loan: 25% down on $340,000 → $85,000 down; $255,000 financed

  • 30-year, 6.5%: P&I ≈ $1,611/month

Cash flow:

  • NOI: $1,294
  • P&I: -$1,611
  • Monthly cash flow: -$317 → -$3,804/year

With slightly more expensive purchase, your annual cash subsidy more than doubles.

If rates rise to 7.5% and rents are slow to adjust, this can easily become -$5,000 to -$6,000 per year cash drag. For a leveraged investor with multiple properties, that kind of drag can break a portfolio in a downturn.

A simple rule of thumb:

If you’re putting in the work of active landlording, a sub-5% cap rate with today’s interest rates often means negative cash flow unless you have an unusually strong value-add plan.


REIT Example: What a 4–5% Yield Really Buys You

Now compare a listed equity REIT.

Assume:

  • You buy $82,500 of a diversified U.S. REIT ETF or a large public REIT
  • Current dividend yield: 4.5% (typical range for many equity REITs)
  • No leverage (you are not borrowing to buy the REIT in this example)
  • Expense ratio for ETF: 0.12%–0.25% (small drag, usually already netted out in yield)

Income:

  • Annual dividends: 4.5% × $82,500 = $3,712.50
  • Cash yield on investment: 4.5% (before tax)

Potential total return:

Historically, U.S. equity REITs have delivered long-term total returns in the 7–10% range annualized over multi-decade periods, with a mix of dividends and price appreciation (though future returns are not guaranteed and can be lower in some periods).

Suppose:

  • Dividend yield: 4.5%
  • Long-term growth in FFO (funds from operations) and rents: 3–4%
  • Long-term expected total return: roughly 7.5–8.5% (not a prediction, but a plausible planning range)

What you get with the REIT vs. the rental:

  • Rental (Scenario A): ~12.8% economic return, -1.9% cash, high time input, concentration risk, leverage risk
  • REIT: maybe ~7–9% total return expectation, positive 4.5% cash, highly liquid, diversified, minimal time input, no personal leverage in this example

The decision is not “REIT is worse because 8% < 13%” but:

  • Are you being adequately compensated for your time, leverage, and idiosyncratic property risk by the extra potential return?
  • Can you survive the negative cash flow periods that leverage-heavy deals often produce?

Adding Leverage to REITs: A Fairer Comparison

To compare apples to apples, you could also leverage your REIT investment using a margin loan or a securities-backed line of credit. This is advanced and not appropriate for most investors, but it shows the mechanics.

Assume:

  • You invest $82,500 of your own cash into a REIT ETF
  • You borrow another $82,500 on margin at 7% interest
  • Total REIT exposure: $165,000
  • Dividend yield: 4.5%

Income:

  • Dividends: 4.5% × $165,000 = $7,425
  • Interest cost: 7% × $82,500 = $5,775
  • Net cash flow: $1,650/year (≈ 2.0% on your equity)

If total return of the REIT (price + dividends) is 8%:

  • Gross total return: 8% × $165,000 = $13,200
  • Minus interest: -$5,775
  • Net economic gain: $7,425 on $82,500 ≈ 9.0%

Now your return profile starts to look more like a leveraged property, but with much higher mark-to-market volatility and risk of margin calls.

In most cases, individual investors are better off not leveraging REITs and letting the REIT’s own capital structure handle the debt. Public REITs already use leverage internally, typically 30–50% loan-to-value.


Risk Factors: Where Direct Ownership and REITs Differ

Key risks for direct property ownership

Concentration risk

- One bad tenant, one local employer closing, one property-specific issue (foundation, zoning) can dominate outcomes.

Leverage risk

- High LTV at high interest rates amplifies both gains and losses. Refinancing risk if rates stay elevated or rise.

Operational risk

- Poor screening, weak property management, underestimated maintenance, or legal missteps (e.g., fair housing, local ordinances).

Illiquidity

- Selling can take months, with hefty transaction costs (agent commissions, concessions, repairs).

Key risks for REITs and passive vehicles

Market volatility

- REIT prices can swing dramatically based on interest rates and risk sentiment, often more than private real estate values.

Correlation with equities

- In a market panic, REITs often trade down with stocks, reducing diversification benefits when you might want them most.

Management and governance risk

- Poor capital allocation, excessive issuance of shares, or over-leverage at the REIT level can hurt long-term returns.

Sector concentration

- Office, malls, data centers, residential, industrial – each has distinct cycle dynamics and technological disruption risks.

Neither route is risk-free. You’re choosing which risks you want to own, and how much control and effort you’re willing to trade for diversification and liquidity.


Due Diligence Checklist: Direct Rentals vs. REITs

Direct rental property checklist

Market-level analysis

  • Population and job growth: Is the area seeing net in-migration and diverse employment?
  • Rent-to-income ratio: Are projected rents sustainable relative to median household income?
  • Supply pipeline: How much new construction is coming online in the next 2–3 years?

Property-level numbers

  • Target cap rate: Is it at least 1.5–2 percentage points above your effective mortgage rate to have a shot at positive cash flow?
  • Pro forma vs. actuals: Are you using actual trailing 12-month expenses where possible, not broker pro formas?
  • Maintenance and CapEx: Are you budgeting 10–15% of rent for maintenance and $50–100/month for future big-ticket items (roof, systems), depending on age/condition?

Financing structure

  • Debt service coverage ratio (DSCR): Aim for NOI / Debt service ≥ 1.2–1.3 at underwriting, even after stress-testing rents and interest by ±10–15%.
  • Fixed vs. variable rate: Can you stomach payment shocks if rates reset higher?

Legal and operational

  • Local landlord-tenant laws: Is this a landlord-friendly or tenant-friendly jurisdiction? How long do evictions take?
  • Insurance coverage: Are you covered for natural catastrophe risks common in the region (flood, wildfire, wind)?
  • Exit strategy: Under what conditions would you sell, and how does that fit with transaction costs (5–8% of sale price)?

REIT & passive vehicle checklist

Business model and sector

  • Property type: Residential, industrial, office, retail, data centers, healthcare, storage, etc. How cyclical is it?
  • Geographic diversification: Multiple regions, or concentrated in a single metro or country?

Balance sheet

  • Leverage: Net debt to EBITDA, and debt-to-asset values. Is it conservative vs. sector peers?
  • Debt maturity ladder: Any large maturities coming in the next 1–3 years at risk of refinancing at much higher rates?

Cash flow and dividends

  • Payout ratio: Dividend vs. FFO/AFFO. Is the dividend covered by recurring cash flows, or dependent on property sales or one-offs?
  • Dividend history: Stable, growing, or frequently cut? What happened in past rate spikes or recessions?

Valuation

  • Price-to-FFO: How is it priced relative to its own history and sector peers?
  • Discount/premium to NAV (net asset value): Is the market valuing the real estate above or below estimated private-market value?

Doing this level of due diligence massively reduces the odds of rude surprises, in both direct ownership and public markets.


When to Walk Away: Red Flags That a Deal Doesn’t Work

For direct investments, a disciplined investor regularly says “no.” Some practical thresholds:

  • Cap rate < mortgage rate and no clear value-add plan
  • DSCR under 1.1 even with optimistic rent assumptions
  • Cash-on-cash return negative beyond year 2 in your base case scenario
  • High reliance on “forced appreciation” without a concrete, budgeted renovation or repositioning plan
  • Local market is heavily dependent on a single employer or industry, with signs of decline

For REITs or passive vehicles:

  • Dividend yield appears abnormally high vs. peers with no clear justification (often a sign of trouble rather than opportunity)
  • Management repeatedly issuing equity at discounts to NAV, diluting shareholders
  • Leverage metrics far worse than sector averages plus a near-term wall of maturities
  • Chronic AFFO payout ratios above 90–95% with stagnant or declining FFO per share

An investor who can walk away from 90% of what they see is usually the one left standing after a cycle turns.


Blending Strategies: A Practical Portfolio Approach

You don’t need to choose only direct properties or only REITs. A blended strategy often makes sense:

  • Core passive allocation
  • 10–25% of your investable portfolio in a low-cost REIT index fund or diversified REIT basket
  • Objective: steady income, liquidity, exposure to large, institutional-quality properties you can’t buy directly
  • Selective direct deals
  • 1–3 carefully underwritten properties in markets you know well
  • Objective: higher potential total return through leverage, local knowledge, and targeted value-add

Example: An investor with $500,000:

  • $300,000 in broad equity & bond index funds
  • $100,000 in REIT ETF and/or a few blue-chip REITs
  • $100,000 deployed as down payments across 1–2 small rentals with conservative leverage

This investor is not overexposed to any single tenant, sector, or city, yet still has opportunities for enhanced returns from hands-on deals.


Conclusion

Direct real estate and REITs are not competitors—they are tools. Direct ownership lets you harness leverage and local expertise, at the cost of concentrated risk and time. REITs offer diversified exposure and liquidity, but with lower expected excess returns and higher mark-to-market volatility.

The disciplined investor:

  • Underwrites rentals with realistic assumptions and walks away from marginal deals
  • Evaluates REITs and funds as businesses, not just tickers with yields
  • Thinks in risk-adjusted, after-tax, and time-adjusted terms, not just headline returns

If you adopt a numbers-first mindset, avoid leverage you don’t understand, and respect the downside in every scenario, both bricks and REITs can play a productive role in growing your long-term yield.
